Before diving in, it’s crucial to understand the basics of options trading to make informed decisions and manage risks effectively. In this blog, we’ll cover the fundamental concepts of options trading to help you get started on your trading journey. What Is Options Trading ? Option trading is a type of trading strategy where investors have the right to buy or sell an underlying asset at a predetermined price within a certain time frame, but these contracts do not provide any obligation to buy or sell. These contracts are called options. How Options Trading Works? Options trading involves buying and selling contracts that give the holder the right, but not the obligation, to buy or sell an underlying asset at a specified price (called the strike price) on or before a certain date (called the expiration date). Learn Stock Market through Invesmate in complete Bengali language. Types of Options : There are two main types of options: Call options and Put options Call Option: Call Options give the buyer the right to buy the Underlying Asset at the Strike Price before the Expiration Date. Traders typically buy call options when they expect the price of the underlying asset to rise.Example: Below is a scenario as an example to understand Call Option easilyScenario:Nifty Spot Price =  22,604Strike Price  = 22,650 (Call Option Buy)Premium Pay  = 162Expiration Date = 2nd May,2024Imagine that the current spot price of Nifty is 22,604, and you predict a possible rise in its price. You have bought a call option at the strike price of Nifty 22,650 with a premium of Rs 162. This option gives you the right to buy but not the obligation. The contract will Expire on 2nd May,2024.If the spot price of Nifty is 22,640 and the call option premium increases to 225 rupees, then by selling the option, you will book a profit of 1,575 rupees (25 shares × 65 rupees). But one thing to remember is that if the Nifty Spot Price is below 22,604 or falls, you will lose the Premium paid for the option, in this case, Rs.4,050. Put Option: Put options give the buyer the right to sell the Underlying Asset at the strike price before the expiration date. Traders usually buy put options when they anticipate the price of the underlying asset to fall.Example: Similarly, a scenario is shown below as an example to understand Put Option easilyScenario:Nifty Spot Price = 22,604Strike Price = 22,650 (Put Option Buy)Premium Pay = 150Expiration Date= 2nd May,2024Imagine that the current spot price of Nifty is 22,604, and you predict a possible fall in its price. You buy a put option with a premium of Rs 150 on the strike price of Nifty 22,650. The contract will expire on 2nd May.If Nifty falls between Expiry Date and Spot Price of Nifty falls below 22,604 then your option premium will increase. In this case, let’s say the premium of the Put option has increased to 210 rupees, then by selling the option you will book a profit of 1500 rupees (25 shares × 60 rupees). But one thing to remember if the Nifty Spot Price stays above 22,604 or rises to 160, you will lose the Premium paid for the option, in this case, Rs.3,750. Concepts of Options Trading: Underlying Price: A derivative contract’s value is tied to an underlying asset. This asset’s current market price is known as the underlying price. Option Premium: An option premium refers to the current market price of an option contract. Intrinsic Value: The difference between the current market price of the Underlying Asset and the strike price of the option. Time Decay (Theta): Theta measures how much an option’s price decreases with the passage of one day. Options lose value over time due to time decay, especially as they approach expiration. Expiration Date: This is the date on which an option contract expires and becomes worthless if not exercised. It signifies the termination date of the option contract. Strike Price: The strike price, also known as the exercise price, is the price at which the holder of an option can buy or sell the underlying asset when exercising the option. Implied Volatility: The strike price, also known as the exercise price, is the price at which the holder of an option can buy or sell the underlying asset when exercising the option.Read : Types of Candlestick Patterns blog by INVESMATE What Is ITM, OTM, ATM ? In the Money (ITM): Call Option: ITM when the Strike Price is Below the current Underlying Asset Price.Put Option: ITM when the Strike Price is Above the current Underlying Asset Price. Out of the Money (OTM): Call Option: OTM when the Strike Price is Above the current Underlying Asset Price.Put Option: OTM when the Strike Price is Below the current Underlying Asset Price. The fact that diversification reduces the effect of any investment consistently doing badly.Choose Investments: Make up your mind whether it is in individual stocks, mutual funds, exchange-traded funds (ETFs) alone, or a combination of these options. Investigate potential projects and use analysis tools regarding company fundamentals, valuations, and growth scenarios.Monitor and Rebalance: Keep monitoring your portfolios to make sure each of them matches your financial objectives and your comfort with risk. Make a portfolio rebalancing, which can be in the form of buying or selling some investments to meet the asset allocation you want.Stay Informed: Watching the market and keeping up to date with economic trends and your investments can definitely help you along the way. Nonetheless, don’t let one-time fluctuations influence your decisions in a hurry or be too quick. Commodities are raw materials or primary agricultural products that can be bought and sold. They are usually standardized and interchangeable with other goods of the same type, allowing them to be traded on exchanges. History of Commodity Trading Commodities trading has a long history, dating back to ancient civilizations where goods like grains, spices, and metals were exchanged. Modern commodities trading began to take shape with the establishment of organized exchanges in the 19th century. Types of Commodities Commodities can be categorized into four main groups :  Energy : This segment includes crude oil and natural gas. Base metals : This segment includes crude oil and natural gas. Bullion : Gold & Silver. Agricultural commodities : Cardamom, rubber, mentha oil, palmolein, castor seed, black pepper, cotton are included in this segment. Gold, corn, crude oil, brent, silver, wheat and coffee are a few of those most traded commodities across the globe.Price movements in a commodity in one part of the world tend to have a ripple effect on the commodity in other geographies. Future contracts in Commodities Futures contracts are agreements to buy or sell a commodity at a predetermined price on a specified date. They provide investors with a way to speculate on the price movements of commodities without owning the physical asset. Livestock and Meat Livestock commodities include cattle, hogs, and poultry. Meat commodities include beef, pork, and poultry products. Stocks to Invest in Commodities Try to Invest in companies that are involved in commodity production, exploration, or distribution.Gain exposure to commodity price movements indirectly through stock performance.Stock Example: Coal India, Hindustan Zinc, Adani Green Energy etc. ETFs and Exchange-traded notes (ETNs) to Invest in Commodities : Exchange-traded note (ETN) An exchange-traded note (ETN) is an unsecured debt security that tracks an underlying index of securities. ETNs are similar to bonds but do not pay periodic interest payments.ETNs do not provide investors ownership of the securities but are merely paid the return that the index produces. exchange-traded funds (ETFs) Exchange-traded funds (ETFs) are different from ETNs. ETFs own the securities in the index they track. For example, an ETF that tracks the S&P 500 will own all 500 stocks in the S&P. When you invest in an ETF, you are investing in a fund that buys and holds shares of the assets in the benchmark it tracks. What Are Commodity Mutual Funds? A commodity fund is a type of mutual fund that invests in commodities such as gold, silver and real estate that offer capital appreciation and a hedge against inflation. Commodity mutual funds invest in commodities and are frequently structured in one of three ways : ▸ Equity holdings in commodity-related companies Commodity mutual funds will hold equities in commodity-related companies such as those of agricultural, energy or mining companies. ▸ Futures-based funds The second structure for commodity mutual funds is futures contracts. These trade on exchanges, similar to stocks and bonds, and don’t require storage like a physical commodity does. When a futures contract approaches the delivery date, the contract holder will typically “roll” that contract in exchange for another contract of the same commodity to be delivered further in the future. ▸ Combination of equities and futures Finally, some funds will hold a combination of both equities of commodity-related companies and commodities futures contracts. How To Invest in Commodity Markets Investors can trade commodities through futures contracts, options, ETFs, and mutual funds. Each method has its own advantages and risks, so investors should choose the approach as per their investment goals and risk tolerance. Pros and cons of commodity trading Pros : Diversification: Low correlation with traditional assets aids portfolio diversification.Inflation hedge: Acts as a hedge against rising prices during inflationary periods.Potential for high returns: Offers significant profit opportunities due to market volatility. Cons : Volatility: High volatility in the market can lead to substantial price swings and potential losses.Speculative risks: Involves unpredictable speculation on future price movements.Storage and transportation costs: Additional expenses for physical commodity investment.
